I just mimicked your HeatDirectory and it worked like a charm!?

All I had was <HeatDirectory ComponentGroupName="ComponentGroup"
Directory="\\NETWORKDRIVE"
AutoGenerateGuids="$(HarvestDirectoryAutogenerateGuids)"
GenerateGuidsNow="$(HarvestDirectoryGenerateGuidsNow)"
ToolPath="$(WixToolPath)" PreProcessorVariable="var.HarvestPath"
OutputFile="ComponentGroup.wxs" DirectoryRefId="APPLICATIONFOLDER"
SuppressRootDirectory="true" />

I do notice that the file your HeatDirectory generated was significantly
smaller than what I had generated. I wonder what I had done wrong.
